Wall Street Doubles Down on a Stronger Chinese Yuan

Bank of America has upgraded its forecast for the Chinese yuan, becoming the latest Wall Street giant to bet on the currency's continued strength. The move aligns BofA with firms like Goldman Sachs, Morgan Stanley, and ANZ, all of which have recently revised their estimates upward as the yuan's rally gains momentum.

Claudio Piron, head of Asia rates and currency strategy at BofA Global Research, now expects the onshore yuan to reach 6.7 per U.S. dollar by the end of the third quarter, a shift from the previous target of 6.8.

"Recent yuan appreciation momentum—backed by robust exports and firmer policy signals—leads us to revise the forecasts," Piron noted, adding that the yuan's strength is creating ripple effects across other emerging-market currencies.

What's Fueling the Yuan's Momentum?

The yuan has been climbing since last year, buoyed by a wave of capital inflows. However, its ascent has accelerated recently due to a combination of factors, including a declining U.S. dollar and clear signals from China’s central bank.

The rally gained further confidence after a state media article detailed President Xi Jinping's ambition for a "powerful currency."

On Wednesday, the People's Bank of China (PBOC) set its daily reference rate for the yuan at its strongest level since May 2023. This follows a significant hike last month, the largest in over a year. In the spot market, both the onshore and offshore yuan touched their highest points in nearly three years this week.

How Banks and Traders Are Positioning

The bullish sentiment is reflected across the board, with analysts adjusting their models to account for Beijing's apparent comfort with a stronger currency.

• Goldman Sachs projects the yuan will strengthen to 6.80 per dollar in six months and 6.70 in twelve months, citing policymakers' tolerance for gains and record capital inflows.

• Nomura has raised its conviction for shorting the U.S. dollar against the yuan to its highest level. The firm is targeting a move to 6.7 by mid-April, citing the PBOC's tendency to approve gains, supportive official rhetoric, and rising pressure from the U.S. Treasury for Beijing to allow appreciation.

"The Chinese authorities look to be allowing the dollar-yuan fixing to shift lower at a faster pace," wrote Nomura analysts led by Craig Chan. They also noted evidence that onshore companies are becoming more willing to convert their dollar holdings back into yuan.

The PBOC's Balancing Act

Despite the widespread bullishness, analysts agree that China's central bank will likely ensure the appreciation remains managed and orderly. A rise that is too fast or too sharp could damage the country's powerful export sector and attract speculative "hot-money" inflows.

According to TD Securities, the PBOC is expected to adjust "structural FX parameters" if the yuan's appreciation becomes too sudden. Strategists led by Alex Loo suggest potential measures could include:

• Removing the risk reserves on FX forward sales.

• Increasing the reserve requirements on foreign exchange deposits.

These tools would allow the central bank to apply the brakes, ensuring the yuan's ascent remains controlled and aligned with broader economic policy.
