Calculate home-currency returns, dividend conversion and a fixed-principal hedge. A 10% asset gain can become a 3.2% loss—and trading currency is not a hedge.
An overseas investment can gain 10% in its own currency and still lose money in your account's base currency. For a fully funded, unhedged holding, the asset return and the currency return compound. They do not simply add up. Paying for a fund in your home currency—or seeing its value displayed that way—does not by itself hedge the exposure.

Consider a hypothetical euro-based investor holding dollar assets. There is no leverage, external cash flow, tax, fee or cash interest. Define q as dollars per euro: a rising q means a stronger euro. To translate dollars into euros, divide by q.
At q = 1.10, €10,000 buys $11,000. A 10% dollar total return, with distributions retained in the dollar portfolio, takes the holding to $12,100. If q ends at 1.25, that is worth €9,680: a 3.2% loss. The conversion measures the position even if it has not been sold; leaving the proceeds in dollars does not remove the base-currency exposure.
Base-currency return = (1 + asset-currency return) × starting q ÷ ending q − 1.
Reverse the quote to euros per dollar and the conversion requires multiplication instead. Keep the account's reporting currency, the fund's accounting currency and its exchange trading currency separate. A different trading line of the same unhedged portfolio changes the quotation, not automatically the underlying exposure.
The dollar's euro value falls by 1.10 ÷ 1.25 − 1 = −12%. Meanwhile, the euro's dollar quote rises by 13.64%, not 12%. Reciprocal exchange rates use different denominators; their percentage changes are not equal and opposite.
Write the currency return in the investor's base currency. Then total return equals asset return plus currency return plus their product: 10% − 12% − 1.2% = −3.2%. That last 1.2 percentage points is not a hidden charge. The additional $1,100 of investment gains also loses value when translated into euros.

With the asset gain fixed at 10%, the break-even exchange rate is 1.10 × 1.10 = 1.21. The dollar can lose about 9.09% of its euro value before wiping out the gain, not 10%. This is a conditional boundary, not an exchange-rate forecast; change the asset return and the boundary moves.
Take a separate holding of 100 shares bought at $100, ending at $106 and paying $4 per share along the way. At an initial q of 1.10, the cost is €9,090.91. Converting the $400 dividend when q is 1.20 produces €333.33. At an ending q of 1.25, the shares are worth €8,480. With no interest on cash, final wealth is €8,813.33, a return of approximately −3.05%.
Keep the dividend in dollars instead and final wealth becomes $11,000 ÷ 1.25 = €8,800, or −3.2%. The €13.33 difference comes from conversion timing, not stock selection. Use the actual euro cash received for an already-converted distribution. Do not convert it a second time at the closing rate, or add dividends again to a total-return figure that already includes them.
Return to the initial €10,000 example. Suppose a forward contract sells $11,000 at maturity at an agreed rate of 1.12 dollars per euro. With spot ending at 1.25, the original principal converts into €9,821.43. The additional $1,100 gain is outside the contract and converts into €880. Total wealth is €10,701.43: 7.01%, not the asset's 10% dollar return.
A second calculation checks the result: add the forward settlement gain, $11,000 ÷ 1.12 − $11,000 ÷ 1.25 = €1,021.43, to the unhedged €9,680. This is a fixed-notional, single-maturity illustration, not a description of every hedged fund.
A forward rate is neither a forecast nor a free lock at today's spot. Forward points incorporate interest-rate pricing and may also reflect basis and execution effects; they are not all an explicit fee. If the asset instead falls 20% to $8,800, a contract still selling $11,000 creates a $2,200 excess short currency position. Gains leave underhedging and losses can produce overhedging. Reset rules and cash management therefore matter. Additional trading and collateral funding costs are excluded here.
A dollar price index and a euro account including dividends differ in both currency and return definition. Equity closes, fund NAVs and FX fixes may also use different timestamps. Bid–ask spreads, withholding taxes and fees create further differences; a valuation mid-rate is not necessarily executable.
“Trades in euros” is not the same as “hedged to euros.” Check the documented hedge target, ratio and reset policy. Hedging currency does not remove business, valuation or interest-rate risk. A multi-currency fund needs exposure-by-exposure analysis; one EUR/USD adjustment is insufficient. Futures, CFDs and foreign-currency borrowing also require their margin, financing and cash flows to be treated separately from this fully funded cash-asset example.
The useful question is where the difference comes from: asset performance, currency translation, distribution timing, hedge settlement or execution cost. Investigate the unexplained residual only after those components reconcile.
