          The Role of Central Banks

          Central banks are crucial in ensuring price stability in a country or region. In an economy, certain goods and services prices constantly fluctuate, leading to inflation or deflation. When prices of the same goods continue to rise, it results in inflation. In contrast, the constant lowering of prices leads to deflation. Central banks need to adjust their policy rate to keep the demand in check. For the major central banks like the US Federal Reserve (Fed), the European Central Bank (ECB), or the Bank of England (BoE), the mandate is to maintain inflation close to 2%.

          What actions can a central bank take when the actual inflation rate is lower or higher than its projected target?

          The central bank has a powerful tool to control inflation: adjusting its benchmark policy rate, commonly known as an interest rate. At pre-determined times, the central bank will release a statement regarding its policy rate and provide a rationale for why it stays the same or changes (cutting or hiking). Local banks will modify their savings and lending rates accordingly, making it more difficult or more accessible for people to earn on their savings or for businesses to take out loans and invest in their operations. When the central bank raises interest rates significantly, it is called monetary tightening. When it cuts its benchmark rate, it is called monetary easing.

          Who is responsible for making decisions about monetary policy and interest rates?

          Central banks are often politically independent. The central bank policy board members go through a series of panels and hearings before being appointed to a policy board seat. Each board member usually has a particular view on how the central bank should manage inflation and subsequent monetary policy. Members who prefer a loose monetary policy, with low-interest rates and cheap lending to boost the economy significantly while being okay with inflation slightly above 2%, are called 'doves'. Members who prefer higher interest rates to encourage savings and want to keep inflation under control at all times are called 'hawks' and will not rest until inflation is at or just below 2%.

          Who holds the highest position in a central bank - is it the president or the head?

          Typically, every meeting is led by a chairman or president responsible for creating a consensus between two different groups of individuals - the hawks and the doves. The chairman also has the final say regarding voting. He avoids a 50-50 tie on whether the current policy should be adjusted. The chairman gives speeches during the meeting, which can often be watched live. These speeches communicate the current monetary stance and outlook. A central bank tries to implement its monetary policy without causing abrupt swings in rates, equities, or its currency. All central bank members must communicate their stance toward the markets before a policy meeting event. Members are forbidden from talking publicly a few days before a policy meeting. This is known as the blackout period.
