Higher-for-Longer UK Rate Expectations Provide Support, While Yen Weakness Keeps GBP/JPY Biased to the Upside

          Eva Chen
          Summary:

UK inflation continued to ease in June, reducing the immediate need for further Bank of England (BoE) rate hikes. However, underlying price pressures remain sticky, and market expectations for prolonged restrictive monetary policy in the UK have not materially diminished. Meanwhile, although the Bank of Japan (BoJ) has signaled openness to accelerating the pace of rate hikes, policy normalization is still expected to proceed gradually. Against the backdrop of a still-significant UK-Japan interest rate differential, carry trade dynamics are likely to continue supporting GBP/JPY over the medium term.

          Fundamentals

The UK's Consumer Price Index (CPI) rose 2.6% year-on-year in June, below market expectations of 2.7%, indicating that overall inflation continues to moderate gradually. However, core CPI, which excludes energy and food prices, remained unchanged at 2.6%, above the consensus forecast of 2.5%, highlighting the resilience of underlying domestic price pressures.
Meanwhile, services inflation, a key indicator closely monitored by the BoE, remained elevated at 3.6%, reflecting continued support from wage growth and domestic demand. Given the increase in the UK's energy price cap and the risk of renewed gains in global oil prices, markets expect UK inflation to rebound above 3% in the coming months.
As a result, while the latest inflation data have reduced the urgency for additional BoE tightening, they have also reinforced the market's "higher for longer" expectations. Compared with previous expectations for a rapid shift toward monetary easing, the current data support the view that the BoE will maintain restrictive interest rates for an extended period, which should continue to provide fundamental support for the British pound.
On the other hand, although reports suggest that some BoJ officials are open to bringing forward additional rate hikes, markets broadly expect policymakers to leave monetary policy unchanged at the end-July meeting. Even if policy normalization continues, the pace of future rate increases is expected to remain gradual.
Moreover, Japan's economic recovery remains fragile. Real wage growth continues to face persistent pressure, while household consumption remains weak. Aggressive monetary tightening could further weigh on domestic economic activity. Consequently, the BoJ still faces significant constraints in exiting its ultra-loose policy stance, limiting expectations for sustained policy-driven support for the yen.
More importantly, the substantial interest rate differential between the UK and Japan continues to favor carry trades. As long as global risk sentiment remains relatively stable, capital is likely to continue flowing into higher-yielding assets, thereby maintaining downward pressure on the yen.
Overall, although softer UK inflation has weighed on sterling in the short term, expectations for prolonged restrictive policy in the UK and the slow pace of policy normalization in Japan continue to provide a constructive medium-term outlook for GBP/JPY.
Higher-for-Longer UK Rate Expectations Provide Support, While Yen Weakness Keeps GBP/JPY Biased to the Upside_1

          Technical Analysis

From a technical perspective, GBP/JPY remains in a high-level consolidation phase, with the intraday bias turning neutral to slightly bearish. Should the pair break below 217.51 again, the corrective decline may extend further. However, downside momentum is expected to be contained near the key support level at 216.35, where buying interest could emerge and trigger a rebound.
On the upside, a decisive break above 219.60 would confirm the resumption of the broader uptrend, opening the door for a test of 220.90, followed by advances toward the Fibonacci expansion targets at 223.84 and 227.01.
Overall, as long as the 216.35 support area remains intact, the medium-term bullish trend remains unchanged, and the current weakness should be viewed as a technical correction within a broader uptrend.
In summary, the contrast between the UK's higher-for-longer rate outlook and Japan's gradual policy normalization continues to support the interest rate differential in favor of sterling. Combined with ongoing carry trade demand, GBP/JPY is likely to maintain its medium-term upward bias and gradually move toward the 225.00 region and beyond.

          Trading Recommendation
